When you provide liquidity to a market (likely a DEX) and the price of the token differs from when you first deposited them into the liquidity pool. Trading fees can help counteract this. Impermanent Loss happens when it would have been more profitable to just hold on to a given asset rather than provide liquidity in a pool.

Why Impermanent Loss Matters

Impermanent loss is the hidden cost of providing liquidity to a DEX pool: if the two assets' prices diverge significantly, you can end up with less total value than if you'd simply held both assets separately. It's called "impermanent" because the loss only becomes real if you withdraw while prices are still diverged.

Impermanent Loss in Practice

Consider a liquidity provider named Devon who deposits equal values of ETH and a stablecoin into a decentralized exchange pool, earning a share of trading fees every time someone swaps between the two assets. At the moment he deposits, suppose ETH is worth $2,000, and the pool holds his funds at that ratio. Over the following months, imagine ETH's price rises sharply to $3,500 on outside markets; because the pool's automated pricing formula continuously rebalances the ratio of assets it holds to stay in line with the external market price, arbitrage traders gradually buy ETH out of the pool at a discount and sell stablecoins in, leaving Devon with more stablecoins and less ETH than he originally deposited by the time he withdraws. Had he simply held his original ETH and stablecoins in his own wallet instead of depositing them into the pool, he'd have ended up with more total value than what the pool now gives him back, even after adding in the trading fees he earned along the way. That gap is impermanent loss, and it's called 'impermanent' because if ETH's price had instead returned to $2,000 before he withdrew, the loss would have vanished entirely. It only becomes a permanent, realized loss the moment he actually withdraws while the price divergence is still in effect.
